Why DCF Is the Only Valuation That Actually Matters

Most retail investors price stocks using P/E ratios. Institutions use Discounted Cash Flow. The gap between these two approaches is not academic - it separates investors who are measuring popularity from those measuring worth.

DCF answers a single question: what is this business worth in today's rupees, based on all the cash it will generate in the future? Every other valuation multiple is simply a shortcut approximation of this single answer.

The Five-Step DCF Framework for Indian Markets

Step 1: Estimate Normalised Free Cash Flow

Free Cash Flow is the cash a business generates after maintaining and growing its asset base. For Indian companies, compute it as:

FCF = Operating Cash Flow − Capital Expenditure

Use at least five years of FCF history to establish a baseline. Single-year FCF is easily distorted by working capital swings, especially in cyclical sectors like steel, cement, and chemicals.

A critical Indian-market red flag: Many companies report strong net profit but thin FCF. High receivables (typical in government-contractor businesses) or aggressive revenue recognition inflate reported profits without generating cash. FMCG and IT services typically show FCF close to or exceeding net profit. Capital-intensive businesses run FCF 40–60% below EBITDA.

Step 2: Project FCF Using a Two-Stage Model

Be conservative. A company growing FCF at 20% today will rarely sustain that for a decade. Reversion to mean is the most powerful force in equity markets. If you model the optimistic scenario, you buy a lottery ticket, not an investment.

Step 3: Calculate the Discount Rate (WACC)

The Weighted Average Cost of Capital is where most amateur DCF models fail.

For Indian large-caps with minimal debt:

  • Risk-free rate: 10-year G-Sec yield (~7.1% as of mid-2026)
  • Equity risk premium: 6–7% (use Damodaran's annual India ERP estimate)
  • Beta: Sourced from NSE's 3-year weekly returns
  • Cost of debt: Actual interest rate from P&L, tax-effected at 25.17%

A typical blue-chip WACC lands at 12–14%. For a small-cap with high debt, 17–19% better reflects genuine risk. Never use the same discount rate for HDFC Bank and a micro-cap infrastructure company.

Step 4: Terminal Value - Where Most of the Value Lives

Terminal value typically accounts for 65–75% of a DCF's total present value, making it the most sensitive and most dangerous input.

Terminal Value = FCF₁₀ × (1 + g) / (WACC − g)

Where g is the perpetual growth rate. For Indian companies, use 5–6% (India's long-run nominal GDP growth). Using a g above 7% implies the company will eventually be larger than the entire economy - a mathematical impossibility.

Step 5: Discount, Sum, and Apply Margin of Safety

Discount every projected FCF and the terminal value back to present value at WACC. Sum them. Divide by shares outstanding to get intrinsic value per share.

Never buy at intrinsic value. Your projections are wrong - not in direction, but in magnitude. Graham's margin of safety demands a 25–35% discount to intrinsic value before calling a stock attractive. This buffer converts your model errors from catastrophic losses into minor estimation misses.

The Metric Most Analysts Ignore: FCF Yield

Price-to-FCF yield cuts through accounting noise. If a company generates ₹50 of FCF per share and trades at ₹700, its FCF yield is 7.1%. Compare that against a risk-free G-Sec at 7.1% and ask honestly: is the equity risk premium zero? For most "quality" stocks trading at elevated multiples in India today, the honest answer is: yes, or close to it.

DCF forces that conversation. P/E ratios never do.
